Marathon Oil Co. held federal oil and gas leases requiring royalty payments based on the “reasonable value” of production. A dispute arose with the United States Geological Survey (USGS), later Minerals Management Service (MMS), over valuing gas converted to liquefied natural gas (LNG) and sold in Japan. A 1981 settlement agreement established a formula (Phillips formula) based on a percentage of the LNG sales price. In 1983, citing changed market conditions, MMS notified Marathon of its intent to redetermine the royalty value using an updated “net back” method, deriving wellhead value from the LNG sales price in Japan less processing and transportation costs. Marathon challenged MMS’s authority, arguing breach of the settlement agreement and that the net back method was improper. MMS issued orders compelling Marathon to use the revised method. Marathon sought declaratory relief and challenged the orders as arbitrary, capricious, and exceeding statutory authority. The government counterclaimed for unpaid royalties and lease cancellation.
